No, it frees them to return to the cycle.

I was pretty sure that destroying the machine destroys the souls. That they return to the cycle only when stopping the machine.

"I turned the machine atop Teir Nowneth off, which means that the souls in Heritage Hill can be returned to the cycle."

 

Journal entry for destroying the machine:

 

"To prevent the machine from ever being used again, I sacrificed the trapped souls of Heritage Hill to destroy the machine."

 

There is of course the third possibility, but enough spoilers ;)
